Depending on the parametric setup, the model can deliver these qualitatively different outcomes, as well as both encompass the outcomes of the corresponding one-tier arrangement and deliver outcomes that these one-tier arrangements cannot reach.
When the minimum wage does not bind, (1) a higher minimum wage raises firms’ outside option more than that of unions, resulting in a lower wage outcome, and (2), firms’ job creation affects both the ex-post wage and ex-post labor supply, resulting in a wage-production trade-off at the firm.
When the minimum wage binds in equilibrium, firms take the wage as given when deciding on how many vacancies to post. The wage outcome automatically grows in the minimum wage, and vacancy posting declines.
The centrally determined minimum wage, which is the outside option wage in local negotiations, affects the outcome through qualitatively different channels depending on whether the minimum wage is high and binds the wage, or low and leaves room for local bargainers to set a higher wage.
This combination of assumptions turns out to deliver rich implications, with some surprising findings:
To take one step toward closing the gap between wage setting practices and labor market models, I introduce two-tier wage bargaining to a model with search frictions, decreasing returns to labor in production and idiosyncratic home production values, which give an upward-sloping labor supply curve.
Unions are common in modern wage setting practices and, in many countries, collective bargaining occurs on two levels, where central bargaining is supplemented with local negotiations. However, despite its real-world importance, there are few attempts at modeling such two-tier structure.
